Circular Letter No. 3,499, of April 8, 2011.
CIRCULAR LETTER NO. 3,499
Clarifies the methodology used in calculating the components of the Required Reference Equity (PRE) related to exposures subject to the variation of foreign currency coupon rates (PJUR[2]), price index coupon rates (PJUR[3]), and interest rate coupon rates (PJUR[4]).
In view of the provisions of Circular Letters No. 3,362, 3,363, and 3,364, all dated September 12, 2007, amended by Circular Letter No. 3,498, of June 28, 2010, which establish the procedures for calculating the components of the Required Reference Equity (PRE) related to exposures subject to the variation of foreign currency coupon rates (PJUR[2]), price index coupon rates (PJUR[3]), and interest rate coupon rates (PJUR[4]), and aiming to provide greater clarity in the calculation of said components, examples of the use of the methodology adopted in the aforementioned regulations are presented, based on the maturity ladder concepts presented in the document International Convergence of Capital Measurement and Capital Standards: A Revised Framework - Comprehensive Version, published by the Basel Committee on Banking Supervision in June 2006.
Separation by risk factors
In the calculation of the PJUR[2], PJUR[3], and PJUR[4] components, exposures subject to the following variations must be calculated separately:
I - for the PJUR[2] component, of coupon rates of the United States dollar, euro, Swiss franc, yen, and British pound sterling; II - for the PJUR[3] component, of coupon rates of the Broad Consumer Price Index (IPCA) and the General Market Price Index (IGP-M); and III - for the PJUR[4] component, of coupon rates of the Reference Rate (TR), Long-Term Interest Rate (TJLP), and Basic Financial Rate (TBF).
In the calculation of each of the components, exposures whose values are less than 5% of the total, in each component, including, if applicable, exposures to variations in the rates of the aforementioned coupons, may be calculated jointly as subject to the variation of a single coupon rate.
Exposures subject to the variation of coupon rates may only be calculated jointly after marking to market their cash flows, according to the coupon rate of their respective risk factor.
For the calculation of the PJUR[2], PJUR[3], and PJUR[4] components, the sum of the exposures arising from long positions and the absolute value of the exposures related to short positions must be considered, as exemplified below:
| Coupon | Long Exposure (C) | Short Exposure (V) | C + abs (V) | Exp. currency/Total exposure |
|---|---|---|---|---|
| Dollar | 200 | 50 | 250 | 15.72% |
| Euro | 100 | 150 | 250 | 15.72% |
| Swiss Franc | 100 | 50 | 150 | 9.43% |
| Yen | 200 | 80 | 280 | 17.61% |
| British Pound | 90 | 70 | 160 | 10.06% |
| Other currency 1 | 70 | 90 | 160 | 10.06% |
| Other currency 2 | 50 | 60 | 110 | 6.92% |
| Other currency 3 | 70 | 30 | 100 | 6.29% |
| Other currency 4 | 60 | 70 | 130 | 8.18% |

Mapping of cash flows to vertices
The vertices for the purpose of constructing the term structure are the tenors of 1, 21, 42, 63, 126, 252, 504, 756, 1,008, 1,260, and 2,520 business days. Cash flows must be marked to market and mapped to the following vertices (Pi), according to the number of remaining business days until their maturity date (Ti):
I - P1, corresponding to 1 business day;
II - P2, corresponding to 21 business days;
III - P3, corresponding to 42 business days;
IV - P4, corresponding to 63 business days;
V - P5, corresponding to 126 business days;
VI - P6, corresponding to 252 business days;
VII - P7, corresponding to 504 business days;
VIII - P8, corresponding to 756 business days; IX - P9, corresponding to 1,008 business days; X - P10, corresponding to 1,260 business days; and XI - P11, corresponding to 2,520 business days.
Cash flows with a tenor equal to Pi must be allocated to the corresponding vertices Pi. Cash flows with a tenor greater than 2,520 business days must be allocated to vertex P11, in the proportion corresponding to Ti/2,520 of their marked-to-market value.
The remaining cash flows, whose tenors fall between two vertices, must be allocated to the preceding (Pi) and subsequent (Pj) vertices, in the following proportion:
I - the fraction (Pj - Ti) / (Pj - Pi) of the marked-to-market value of the cash flow must be allocated to the vertex with tenor Pi; and II - the fraction (Ti - Pi) / (Pj - Pi) of the marked-to-market value of the cash flow must be allocated to the vertex with tenor Pj.

Formula
The formula for calculating PJUR[2] is:
$$ PJUR[2] = M_{ext} imes left( sum_{i=1}^{11} EL_i + sum_{i=1}^{11} DV_i + sum_{j=1}^{3} DHZ_j + sum_{k=1}^{m_1} DHE_k ight) $$
in which:
Mext = multiplier factor for exposure subject to the variation of foreign currency coupon rates; m1 = number of foreign currencies in which there is exposure subject to the variation of foreign currency coupon rates; ELi = net exposure at vertex "i" and in foreign currency "k"; DVi = vertical mismatch at vertex "i" and in foreign currency "k"; DHZj = horizontal mismatch in foreign currency "k" within maturity zone "j"; and DHE = horizontal mismatch in foreign currency "k" between maturity zones.
Example of capital requirement calculation
In order to illustrate the calculations to be performed by institutions to determine the PJUR[2] component, due to the provisions of Circular Letter No. 3,362, of 2007, amended by Circular Letter No. 3,498, of 2010, the following example is presented, assuming that, at the close of business on June 30, 2005, this circular was already in effect and an institution had the following instruments in its portfolio adjusted by the variation in the Brazilian real quotation of the United States dollar, subject to the variation of the currency coupon:
I - a swap operation, with a long position in Interbank Deposit (DI) on one leg and a short position in dollars on the other, with BM&F (Bolsa de Mercadorias e Futuros) guarantee on both legs, contracted on March 23, 2005, with a notional value of R$1,000,000.00, a currency coupon of 2.32% p.a. and a total tenor of 240 calendar days; II - a swap operation, with a long position in DI on one leg and a short position in dollars on the other, without BM&F guarantee on both legs, contracted on July 1, 2000, with a notional value of R$2,000,000.00, a currency coupon of 3.72% p.a. and a total tenor of 1,930 calendar days; III - 500 National Treasury Notes, Series D (NTN-D), code 780199, issued on July 1, 2000 and maturing on July 16, 2008, acquired on February 12, 2005; IV - a currency coupon futures contract (DDI), sold, traded on BM&F, maturing on September 1, 2005, traded on May 13, 2005; and V - a periodic adjustment currency swap contract (SCC) traded on BM&F, series F805, maturing on January 2, 2008, purchased on June 21, 2005.
The guarantee associated with the instrument cited in paragraph 11, item I, does not exempt the institution from including it in the capital requirement calculation, since the guarantee covers only credit risk, not protecting against market risk. In the calculation of the PJUR[2] component, the flow originated by the aforementioned instrument is an outflow of R$1,000,000.00 on November 18, 2005, updated by the variation of the PTAX800, from the Central Bank Information System (Sisbacen), between March 22, 2005 and June 29, 2005, and capitalized from March 23, 2005 until maturity on November 18, 2005, by the fixed rate of 2.32% p.a. This value will be brought to present value for June 30, 2005, using the market currency coupon in force on that day for the remaining tenor of 141 calendar days.
In the calculation of the PJUR[2] component, the flow originated by the instrument mentioned in paragraph 11, item II, is an outflow of R$2,000,000.00 on October 13, 2005, updated by the variation of PTAX800 between June 30, 2000 and June 29, 2005, and capitalized from July 1, 2000 until maturity on October 13, 2005, by the fixed rate of 3.72% p.a. This value will be brought to present value for June 30, 2005, using the market currency coupon rates in force on that day for the remaining tenor of 105 calendar days.
The instrument mentioned in paragraph 11, item III, is a bond that, on June 30, 2005, still had the right to seven semi-annual interest payments, respectively on July 16, 2005, January 16, 2006, July 16, 2006, January 16, 2007, July 16, 2007, January 16, 2008 and July 16, 2008, and of the principal at maturity, on July 16, 2008. Therefore, the originated flows are seven interest inflows of R$30,000.00 (12% ÷ 2 × 500 × R$1,000.00) and one inflow of R$500,000.00 (500 x R$1,000.00), coinciding with the latter with the inflow related to the last interest payment, updated by the currency variation occurred between June 30, 2000 and June 29, 2005. These values will be brought to present value for June 30, 2005, using the market currency coupon rates in force on that day for the remaining tenors of each of the flows.
The positioning of the instrument cited in paragraph 11, item IV, is long in currency variation plus currency coupon and short in DI. Therefore, the flow is represented by an inflow of US$50,000.00 on September 1, 2005, converted to reais by the PTAX800 of June 29, 2005. This is the value that must be marked to market for June 30, 2005, using the market currency coupon rate in force on that day for the remaining tenor of 63 calendar days.
The positioning of the instrument mentioned in paragraph 11, item V, is long in DI and short in currency variation plus currency coupon. Therefore, the flow is represented by an outflow of US$50,000.00 on January 2, 2008, converted to reais by the PTAX800 of June 29, 2005. This is the value that must be marked to market for June 30, 2005, using the market currency coupon rate in force on that day for the remaining tenor of 916 calendar days.
The values of assets and liabilities that make up the cash flows must be marked to market using the term structure of the currency coupon representative of the rates in force in the market on the day for which the respective PRE component is calculated, in the case of the example, the term structure at the close of June 30, 2005. The methodology for calculating the rates used to mark to market positions subject to the risk in question must be established based on consistent and verifiable criteria, which take into account independence in data collection regarding the rates practiced in trading desks.
For marking to market of cash flows, considering that the market currency coupon is on a 360-day linear basis, each flow is obtained through the following formula:
$$ F_i = \frac{\text{Total value at maturity updated by currency variation}}{1 + \text{current currency coupon} \times \frac{T}{360}} $$
| Instrument | Tenor in calendar days | Tenor in business days | Marked-to-market value (R$) |

Allocation of flows to vertices
I - Value allocated to the preceding vertex = $F_l \times \frac{P_j - T_i}{P_j - P_i}$; and II - Value allocated to the subsequent vertex = $F_l \times \frac{T_i - P_i}{P_j - P_i}$.
Value allocated to the 2,520 vertex = $F_l \times \frac{T_i}{2,520}$.

| Zone | Vertices | Factor Wj | Sum of Positive ELi (R$) | Sum of Negative ELi (R$) | DHZj (R$) |

| Total | 317.27 |
$$ \sum_{j=1}^{3} DHZ_j = \text{R$}317.27 $$
Finally, the value of the horizontal mismatch between maturity zones, DHE, corresponds to the sum of the following values, where the value of total exposures in each zone corresponds to the sum of the net exposures ELi of each vertex Pi belonging to the respective zone:
I - 40% of the smaller absolute value between the total exposures of Zone 1 and Zone 2, if these have opposite total exposures; II - 40% of the smaller absolute value between the total exposures of Zone 2 and Zone 3, if these have opposite total exposures; and III - 100% of the smaller absolute value between the total exposures of Zone 1 and Zone 3, if these have opposite total exposures.
As the values of the total exposures of zones 1, 2, and 3 are, respectively, R$19,195.68, R$34,892.77, and R$944.09, the results I, II, and III above will correspond, respectively, to the values R$7,678.27, R$0.00, and R$944.09. Thus, the last term of the PJUR[2] component formula is:
| Zone (R$) | Total Exposure of Zone (R$) |
|---|---|
| 1 | -19,195.68 |
| 2 | 34,892.77 |
| 3 | 944.09 |

| 1 and 2 | 40% | 7,678.27 |
| 2 and 3 | 40% | 0.00 |
| 1 and 3 | 100% | 944.09 |
| Total | 8,622.36 |
DHE = R$8,622.36.
Calculation of the "M" factor for the PJUR[2], PJUR[3], and PJUR[4] components
The use of the multiplier factor M, provided for in each of the PJUR[2], PJUR[3], and PJUR[4] components, aims to maintain prudential standards adequate to the Brazilian market, as well as the more conservative profile of the standardized models, compared to internal models, for the calculation of capital requirements.
To define the values disclosed in art. 2 of Circular Letter No. 3,388, of June 4, 2008, amended by Circular Letter No. 3,498, of 2010, an attempt was made to converge the capital value required by the maturity ladder methodology with the capital value calculated through volatility-based methodologies, both in normal market conditions and in extreme conditions.
Thus, using the monthly exposures by risk factor of all financial institutions for the months between July 2008 and March 2010, the capital requirement was calculated through the maturity ladder methodology with the adaptations presented here. For each of the aforementioned monthly exposures by risk factor, the stressed Value at Risk (VaR) was calculated, with a one-tailed confidence level of 99% and assuming ten business days for position settlement. Using the United States dollar currency coupon curve, for the PJUR[2] component, the IPCA coupon, for the PJUR[3] component, and the TR coupon, for the PJUR[4] component, the following parameters were obtained:

Circular Letter No. 3,499, of April 8, 2011.
An individual multiplier was obtained for each of the mentioned exposures, calculated in a manner to equate the estimated capital requirement, still without multiplier, to three times the stressed VaR value.
The average of the individual multipliers weighted by their respective stressed VaR values was then determined, with a maximum weighting of 10% for each financial institution in a given month – except for the PJUR[4] portion, where the maximum weighting was 20%, given the smaller number of institutions with exposure. The resulting weighted multiplier (M) was multiplied by the average proportion between (VaR + stressed VaR) and stressed VaR, determined in studies by the Central Bank of Brazil. The proportions used were: 1.5 for the PJUR[2] portion; 1.667 for the PJUR[3] portion; and 1.7 for the PJUR[4] portion. The final multiplier therefore leads to a capital level compatible with the value of three times (VaR + stressed VaR), in consonance with the provisions in the document “Revisions to the Basel II Market Risk Framework”, published in July 2009 by the Basel Committee.
The Central Bank of Brazil maintains permanent monitoring of the volatilities of the interest rate curves mentioned herein and will promote any alterations in the multiplier values, as well as in the methodology used for their derivation, when necessary.
This Circular Letter enters into force on January 1, 2012, when Circular Letter No. 3,310, of April 15, 2008, shall be revoked.
